The interest rate is the base cost of borrowing money. The APR (Annual Percentage Rate) is the interest rate plus fees and points, expressed as a single annual rate. APR is always equal to or higher than the interest rate.
What is the difference between APR and interest rate?
The interest rate is the cost of borrowing the principal β expressed as an annual percentage with no fees included. APR includes the interest rate plus origination fees, discount points, and other mandatory lender fees β giving you the true all-in annual cost of the loan.
Is APR always higher than the interest rate?
Almost always, yes β because fees are added to the interest rate cost. The exception is when a lender provides credits (lender credits) to cover closing costs, which slightly reduces the effective cost relative to the rate.
Which should I use when comparing mortgage offers?
Use APR to compare loans with different rate/fee combinations. A loan at 6.75% with $4,000 in fees may have a higher APR than a loan at 7.00% with zero fees β making the zero-fee loan the better deal if you plan to hold the loan long enough.
Why does APR matter less on short-term loans?
APR amortizes fees over the life of the loan. On a 30-year mortgage, $3,000 in fees adds only ~0.10% to APR. On a 3-year auto loan, the same fees add ~1% to APR. The shorter the term, the more impact fees have on APR β and the more important it is to compare APR rather than rate.
Is blended rate the same as APR?
No. Blended rate is a calculation you make across multiple existing loans using stated interest rates only. APR is a regulatory disclosure on a single new loan that includes fees. Blended rate describes your current aggregate cost; APR describes the cost of a specific offer.
Are lenders required to disclose APR?
Yes. Under the Truth in Lending Act (TILA), lenders must disclose APR on all consumer credit products. This allows apples-to-apples comparison between loan offers with different fee structures.
